Custom permalink doesn't work

Description

If you want to have a custom permalink structure using "/%category%/" or "/%postname%/" the permalinks will not work correctly.

This ultimately causes the inclusion of some theme files not to work, and also prevents blog posts and categories from be accessed at all.

I have not checked to see if this is a BuddyPress or WPMU issue, but since more than one person has now noticed this, I'm trac'ing it here.
